what browser/version you are testing? I still can not reproduce this drag folder issue on my end. here is the drag and drop online demo http://www.ajaxuploader.com/demo/Drag-drop-file.aspx, can you try on this demo page and drag a folder into it and post a screenshot show how it looks like?

this issue should causes by the "dynamic content compression " setting, you can try disable this function and test again.
IIS-->Compression-->Enable dynamic content compression

Please check demo page "ajax-attachments.asp", it does not need to do the post back of current page, and you can handle the upload file from the handler file.

it does not support to copy/paste local image from word document, only support the html format image, this is not a bug, it is by design.
